Environmental Credits and Environmental Credit Obligations
Establishes the first dedicated US GAAP model for recognizing, measuring, presenting, and disclosing environmental credits and environmental credit obligations.
1
Conceptual Framework Linkage
The first dedicated US GAAP model for environmental credit markets
ASC 818 ESTABLISHES a DEDICATED accounting MODEL for RECOGNIZING, measuring, PRESENTING, and DISCLOSING environmental CREDITS and environmental CREDIT obligations (ECOs). AS more companies BECOME subject to REGULATORY compliance PROGRAMS, enter EMISSIONS reduction COMMITMENTS, and INVEST in renewable ENERGY, accounting for CARBON offsets, ALLOWANCES, and CREDITS had grown INCREASINGLY complex – WITHOUT any DEDICATED US GAAP guidance, COMPANIES had developed DIVERSE, inconsistent PRACTICES (analogizing to INVENTORY, intangible ASSETS, or CONTINGENCIES models). ASC 818 RESOLVES this by establishing ONE authoritative FRAMEWORK.
2
Scope – Defining Environmental Credits and ECOs
Enforceable rights arising in a variety of forms
ENVIRONMENTAL credits are DEFINED as ENFORCEABLE rights that are ACQUIRED, internally GENERATED, granted BY a regulatory AGENCY, or RECEIVED in a NONRECIPROCAL transfer – EXISTING in a VARIETY of forms (CREDITS, certificates, ALLOWANCES, offsets), OFTEN used to SATISFY regulatory COMPLIANCE requirements. ASC 818 applies ONLY to environmental CREDITS and ECOs MEETING these SPECIFIC definitions.
3
What Falls Outside the Scope
Income tax credits are explicitly excluded
ANY income TAX credits that MAY be used to SETTLE an ENTITY'S income TAX liability, REGARDLESS of WHETHER the entity HAS a tax LIABILITY or INTENDS to use the CREDIT for that PURPOSE, are SCOPED OUT of ASC 818 entirely – SUCH credits REMAIN governed by EXISTING income tax ACCOUNTING guidance, RATHER than this NEW environmental-credit-SPECIFIC model.
4
Recognition of Environmental Credits – Driven by Intended Use
Recognition depends on what the entity plans to do with the credit
ENVIRONMENTAL credits PROBABLE of BEING used to SETTLE an ECO, or TRANSFERRED in an EXCHANGE transaction (e.g. a SALE or TRADE), are RECOGNIZED as an ASSET. THE cost of ALL other environmental CREDITS (e.g. VOLUNTARY credits held WITHOUT a probable SETTLEMENT or EXCHANGE intention) is EXPENSED as INCURRED – a GENUINELY significant recognition GATE, driven by MANAGEMENT'S intent RATHER than purely the CREDIT'S legal or CONTRACTUAL characteristics.
5
Measurement of Environmental Credits
Measurement basis depends on how the credit was obtained
Method of obtainingMeasurement basis
Internally generatedTRANSACTION costs INCURRED to OBTAIN them
Received via nonreciprocal transfer (a grant)TRANSACTION costs INCURRED to OBTAIN them
Received via reciprocal transfer (purchased)COST
6
Compliance Credits – Cost, With No Subsequent Remeasurement
A stable, cost-based carrying value once recognized
ENVIRONMENTAL credits PROBABLE of BEING used to SETTLE an ECO (i.e. "COMPLIANCE" environmental CREDITS) are RECOGNIZED at COST, WITH NO subsequent REMEASUREMENT – the CARRYING amount REMAINS fixed at ITS initial cost BASIS going FORWARD, UNLIKE fair-VALUE-driven asset CATEGORIES elsewhere in US GAAP.
7
Non-Compliance Credits Recognized as Assets – Impairment Testing
A cost-with-impairment model for exchange-intended credits
CREDITS recognized as ASSETS because they are PROBABLE of BEING transferred in an EXCHANGE transaction (RATHER than used for COMPLIANCE) are ALSO recognized at COST, but ARE tested for IMPAIRMENT at EACH reporting DATE – a MEANINGFUL distinction from the COMPLIANCE credit TREATMENT (Section 6), WHICH is NEVER remeasured at ALL.
8
Recognition and Measurement of Environmental Credit Obligations (ECOs)
A liability arising from past events, such as emissions
A LIABILITY is RECOGNIZED when EVENTS (e.g. EMISSIONS) occurring ON or BEFORE the REPORTING date RESULT in an ENVIRONMENTAL credit OBLIGATION – the ENTITY recognizes an ECO liability BASED on the AMOUNT of credits NEEDED to satisfy the OBLIGATION as IF the reporting DATE were the END of the COMPLIANCE period.
9
The Funded and Unfunded Portions of an ECO
Blending carrying amount and fair value across two components
The ECO LIABILITY is MEASURED as the CARRYING amount of the COMPLIANCE environmental CREDITS the ENTITY already HOLDS and EXPECTS to USE to settle the OBLIGATION at the REPORTING date (the "FUNDED" portion), PLUS the FAIR VALUE of the environmental CREDITS necessary to SETTLE the REMAINING "UNFUNDED" portion at the REPORTING date – a GENUINELY distinctive BLENDED measurement approach, COMBINING a cost-BASED component WITH a fair-VALUE-based component WITHIN the SAME liability.
10
Presentation – No Netting of Credits Against Obligations
Assets and liabilities presented gross
ENVIRONMENTAL credit ASSETS and ENVIRONMENTAL credit OBLIGATION liabilities are PRESENTED separately on the BALANCE sheet – NETTING is NOT permitted, EVEN where a COMPANY holds CREDITS specifically INTENDED to settle a RECOGNIZED ECO liability, ENSURING readers can SEE the GROSS scale of BOTH the entity's HELD credits and ITS outstanding COMPLIANCE obligations.
11
Worked Example – Recognizing a Compliance Credit Asset
Cost basis, no subsequent remeasurement
Example: Purchasing carbon allowances for compliance
A power company purchases carbon allowances for $2,400,000, probable of being used to settle its regulatory compliance obligation for the current period.
The company recognizes an environmental CREDIT asset of $2,400,000 (its COST), with NO subsequent REMEASUREMENT for MARKET price CHANGES in the ALLOWANCES – the ASSET remains AT this FIXED cost BASIS until USED to settle the ECO.
12
Worked Example – Measuring an Environmental Credit Obligation
Combining a funded and unfunded component
Example: A partially funded compliance obligation
A manufacturer's emissions during the year require 100,000 compliance credits to settle. The company already holds 60,000 credits with a carrying amount of $1,800,000 (the funded portion). The remaining 40,000 credits needed have a fair value of $50 per credit.
The ECO liability = FUNDED portion ($1,800,000, at CARRYING amount) + UNFUNDED portion (40,000 × $50 = $2,000,000, at FAIR value) = $3,800,000, PRESENTED as a SEPARATE liability, NOT netted AGAINST the $1,800,000 credit ASSET already HELD.
13
Disclosure Requirements
What ASC 818 requires
Nature of environmental credit programs the entity participates in, and its intended use of credits heldCarrying amounts of environmental credits and ECOs, and the line items in which they are presentedBasis for measuring the unfunded portion of an ECO, and significant estimates and assumptions used
14
Critical Judgments & Estimates
Where judgment matters most
SIGNIFICANT JUDGMENTS
Whether a held credit is probable of being used to settle an ECO or transferred in an exchange transaction (asset recognition) versus expensed
SIGNIFICANT ESTIMATES
Fair value of environmental credits needed to settle the unfunded portion of an ECO, particularly absent an active marketImpairment assessment for exchange-intended credits recognized as assets
15
Comparison to IAS 20 / ASBE 16 Government Grant Models
A genuinely distinct model, purpose-built for tradable environmental instruments
FeatureASC 818IAS 20 / ASBE 16 (government grants)
Core measurement basisCost, with intent-driven recognition; fair value only for the unfunded ECO portionDeferred income, amortized over the useful life of a related asset or matched to compensated costs
Obligation-side liability modelDedicated ECO liability, blending cost and fair valueNo direct equivalent – grants are income-side only
ASC 818 is a GENUINELY purpose-BUILT model for TRADABLE environmental CREDIT markets – NOT simply a US GAAP EQUIVALENT of the government GRANT standards SEEN elsewhere in this LIBRARY, since it ADDRESSES both the ASSET (credit) and LIABILITY (obligation) sides TOGETHER.

Quick-Reference Glossary
Environmental credit obligation (ECO)
A liability arising from events (such as emissions) occurring on or before the reporting date, requiring settlement with environmental credits.
Funded / unfunded portion
The funded portion of an ECO is measured at the carrying amount of credits already held; the unfunded portion is measured at the fair value of credits still needed.
