Accounting Standard for Asset Retirement Obligations

Accounting Standard for Asset Retirement Obligations is part of the Japan GAAP framework.

1

Conceptual Framework Linkage

Recognising the genuine future cost of dismantling or restoring an asset
ASBJ Statement No. 18 requires recognition of a LIABILITY for LEGAL obligations to DISMANTLE, REMOVE, or RESTORE a tangible fixed asset at the END of its useful life – such as decommissioning a facility, or RESTORING leased premises to their ORIGINAL condition upon lease expiry. Rather than recognising this cost only when the retirement ACTUALLY occurs (potentially decades later), the OBLIGATION is recognised as soon as it ARISES, measured at PRESENT VALUE.
2

Scope

Legal obligations tied to the retirement of tangible fixed assets
This Statement applies to LEGAL obligations (arising from law, contract, or similar binding requirement) associated with the RETIREMENT of tangible fixed assets – including owned facilities subject to decommissioning laws and LEASED premises subject to restoration/original-condition clauses.
3

Recognition Criteria – a Legal Obligation Tied to Asset Retirement

Must be a genuine legal obligation, not merely an expected future cost
A liability is recognised ONLY where a genuine LEGAL obligation exists – arising from a LAW, REGULATION, or CONTRACTUAL requirement (e.g. a lease agreement requiring restoration of the premises to their original condition) – tied DIRECTLY to the eventual RETIREMENT of a specific tangible fixed asset. A merely EXPECTED future cost, WITHOUT an underlying legal obligation, does NOT qualify for recognition under this Statement.
4

Initial Measurement – Present Value of Estimated Future Cash Outflows

Discounted using a risk-free rate reflecting the time value of money
The asset retirement obligation is initially measured at the PRESENT VALUE of the ESTIMATED future cash outflows required to satisfy the obligation, DISCOUNTED using a rate reflecting the TIME VALUE of money (generally a RISK-FREE rate appropriate to the estimated timing of the future cash outflow) – recognising that a future obligation is WORTH LESS today than its eventual settlement amount.
5

The Corresponding Asset – Added to the Related Asset's Cost

Capitalised and depreciated alongside the underlying asset
The SAME amount initially recognised as a LIABILITY is ALSO added to the CARRYING AMOUNT of the RELATED tangible fixed asset – reflecting that the future retirement cost is a genuine, unavoidable PART of the total cost of ACQUIRING and USING that asset. This capitalised amount is then DEPRECIATED over the asset's remaining USEFUL LIFE, alongside the asset's other costs.
6

Accretion of the Liability Over Time

The discount unwinds as an expense each period
As TIME passes and the eventual SETTLEMENT date draws closer, the DISCOUNTED liability is INCREASED each period to reflect the UNWINDING of the discount – recognised as an "ACCRETION EXPENSE" (or interest expense) in the Statement of Income, GRADUALLY building the liability up TOWARD its eventual, undiscounted settlement amount.
7

Subsequent Remeasurement

Revised for changes in estimated cash outflows or timing
Where the ESTIMATED amount or TIMING of future cash outflows CHANGES (e.g. due to revised cost estimates or regulatory changes), the liability is REMEASURED, with the CORRESPONDING adjustment generally made to the RELATED asset's carrying amount (rather than immediately through profit or loss), consistent with the ORIGINAL capitalisation approach.
8

Worked Example – Initial Recognition of an Asset Retirement Obligation

Recognising the present value of a future restoration cost
Example: A leased retail store requiring restoration
A company leases retail space, with a LEGAL obligation under the lease to RESTORE the premises to their original condition at the end of the 10-year lease term. The estimated future restoration cost is ¥30,000,000, and the present value using an appropriate discount rate is ¥22,000,000.
The company recognises a¥22,000,000 ASSET RETIREMENT OBLIGATION(liability), with a MATCHING ¥22,000,000 added to the CARRYING AMOUNT of the related leasehold improvement asset – to be DEPRECIATED over the 10-year lease term alongside the asset's other costs.
9

Worked Example – Accretion Expense Over Time

Unwinding the discount each period
Example: Year 1 accretion on the ¥22,000,000 obligation
Continuing the prior example, the discount rate used was 4%.
Year 1 ACCRETION EXPENSE = ¥22,000,000 × 4% =¥880,000– recognised as an EXPENSE in the Statement of Income, INCREASING the liability to ¥22,880,000 at the end of Year 1 – this UNWINDING process CONTINUES each year, GRADUALLY building the liability toward its full ¥30,000,000 undiscounted amount by the END of the 10-year lease term.

Critical Judgments & Estimates

SIGNIFICANT JUDGEMENTS
Whether a genuine legal obligation exists, as opposed to a merely anticipated future cost
SIGNIFICANT ESTIMATES
Estimated future cash outflows required to satisfy the obligationDiscount rate and expected timing of settlement

Relationship to IAS/IFRS and US GAAP

Comparison – J-GAAP vs IFRS and US GAAP
FeatureJ-GAAP (ASBJ Statement No. 18)IFRS (IAS 37/IFRIC 1) / US GAAP (ASC 410)
Present value initial measurementYESYES – converged with both frameworks
Corresponding asset capitalisationYESYES – converged with both frameworks
Accretion of the liability over timeYES, as an expenseYES, as an expense – converged with both frameworks
This is one of the MOST genuinely converged standards in the ENTIRE J-GAAP suite – its development drew directly on BOTH the international IAS 37/IFRIC 1 framework and the equivalent US GAAP standard (SFAS 143, now ASC 410), reflecting a period of Japan's convergence project drawing on MULTIPLE international sources simultaneously.
