Direct Insurance Contracts
Direct Insurance Contracts is part of the Chinese Accounting Standards for Business Enterprises (ASBE).
1
Conceptual Framework Linkage
A comprehensive overhaul of insurance contract accounting
ASBE No. 25 was COMPREHENSIVELY revised to INTRODUCE a MODERN measurement MODEL for DIRECT insurance CONTRACTS, CLOSELY mirroring IFRS 17'S own GENERAL measurement APPROACH internationally – a GENUINE landmark REFORM, replacing an OLDER, less CONSISTENT framework with a UNIFIED, principle-BASED model.
2
Scope – Direct Insurance, Not Reinsurance
Contracts issued directly to policyholders
This Standard applies to DIRECT insurance CONTRACTS – those ISSUED directly by an INSURER to a POLICYHOLDER, ACCEPTING SIGNIFICANT insurance RISK from that POLICYHOLDER – WHEREAS reinsurance CONTRACTS (held or ISSUED) are GOVERNED separately by ASBE No. 26 (see the COMPANION poster).
3
The General Measurement Model – the Building Block Approach
Fulfilment cash flows plus a contractual service margin
THE general MEASUREMENT model COMBINES (a) FULFILMENT cash FLOWS – a PROBABILITY-weighted estimate of FUTURE cash FLOWS, discounted, PLUS a RISK adjustment for NON-financial risk – WITH (b) a CONTRACTUAL SERVICE MARGIN (CSM) representing the UNEARNED profit the INSURER expects to EARN as it PROVIDES insurance COVERAGE over TIME – CONSISTENT with IFRS 17'S own "BUILDING BLOCK" approach internationally.
4
Fulfilment Cash Flows
Probability-weighted, discounted, with a risk adjustment
FULFILMENT cash FLOWS comprise an UNBIASED, PROBABILITY-weighted ESTIMATE of FUTURE cash INFLOWS and OUTFLOWS (PREMIUMS, claims, EXPENSES), DISCOUNTED to REFLECT the time VALUE of MONEY, PLUS a RISK adjustment REFLECTING the compensation the INSURER requires for BEARING the uncertainty INHERENT in NON-financial risk.
5
The Contractual Service Margin (CSM)
Unearned profit, released as coverage is provided
THE CSM represents the UNEARNED profit an INSURER expects to EARN as it PROVIDES insurance COVERAGE – RECOGNISED in PROFIT or loss OVER the COVERAGE period as SERVICE is PROVIDED, RATHER than at CONTRACT inception – ENSURING profit RECOGNITION is SPREAD to REFLECT the ONGOING delivery of INSURANCE service.
6
The Premium Allocation Approach – a Simplified Alternative
A simplified model for short-duration contracts
FOR contracts with a COVERAGE period of ONE year or LESS (or WHERE the SIMPLIFIED approach WOULD produce a SIMILAR result to the GENERAL model), insurers MAY apply the PREMIUM ALLOCATION APPROACH (PAA) – a SIMPLIFIED model BROADLY resembling an "UNEARNED premium" APPROACH, AVOIDING the FULL complexity of the general BUILDING block MODEL for SHORT-duration business.
7
A Structural Divergence – Two Separate Standards, Not One
China splits direct and reinsurance contracts into separate standards
A GENUINELY notable STRUCTURAL feature: WHERE IFRS 17 is a SINGLE, unified STANDARD covering BOTH direct insurance CONTRACTS and reinsurance CONTRACTS TOGETHER, China SPLITS the EQUIVALENT guidance ACROSS TWO separate STANDARDS – THIS Standard for DIRECT contracts, and ASBE No. 26 for REINSURANCE contracts (see the COMPANION poster) – a STRUCTURAL, RATHER than substantive, DIVERGENCE, since the UNDERLYING measurement PRINCIPLES remain CLOSELY aligned across BOTH standards.
8
Worked Example – Recognising the Contractual Service Margin
Spreading unearned profit over the coverage period
Example: A 5-year life insurance contract group
An insurer issues a group of contracts with an initial CSM of RMB 50,000,000, expected to be released evenly over a 5-year coverage period.
The insurer recognises CSM release (profit) of RMB 50,000,000 ÷ 5 = RMB 10,000,000 per year, RATHER than recognising the FULL expected PROFIT at CONTRACT inception.
9
Worked Example – Applying the Premium Allocation Approach
A simplified model for a short-duration policy
Example: A 1-year property insurance policy
An insurer issues a 1-year property insurance policy for a premium of RMB 2,000,000, qualifying for the premium allocation approach.
The insurer recognises REVENUE of RMB 2,000,000 ÷ 12 = RMB 166,667 per month over the COVERAGE period, a SIMPLIFIED, unearned-premium-STYLE approach AVOIDING the full BUILDING block model'S complexity.
