Derivatives and Hedging

Governs the accounting for derivative instruments and hedging activities, including fair value, cash flow, and net investment hedges.

1

Conceptual Framework Linkage

Derivatives are recognised at fair value – a converged foundational principle
ASC 815's foundational rule – shared FULLY with IFRS 9 – is that ALL derivative instruments are recognised on the balance sheet at FAIR VALUE, as either assets or liabilities. HEDGE ACCOUNTING then exists as a special, elective set of rules allowing the TIMING of gain/loss recognition on qualifying hedging relationships to better MATCH the timing of the hedged item's own income statement effect.
Complex, but with converged bones and one major structural gap
This is one of the most operationally complex Topics in the entire Codification – but its BROAD hedge accounting categories and general philosophy are closely aligned with IFRS 9. The single most significant STRUCTURAL divergence is embedded derivative bifurcation for financial asset hosts (Section 4), stemming from IFRS 9's broader 2014 classification overhaul that US GAAP never paralleled.
2

Scope – the Definition of a Derivative

Underlying, notional, minimal initial investment, net settlement
A DERIVATIVE has: (a) one or more UNDERLYINGS (e.g. an interest rate, price index) and one or more NOTIONAL amounts or payment provisions; (b) requires NO initial net investment, or one SMALLER than would be required for other contracts expected to have a similar response to market factors; and (c) its terms REQUIRE OR PERMIT net settlement, or provide for delivery of an asset readily convertible to cash – the same general definitional framework IFRS 9 uses.
3

Embedded Derivatives – Bifurcation

The "clearly and closely related" test
An EMBEDDED derivative (a derivative feature contained within a larger "host" contract, e.g. a convertible bond with an embedded conversion option) must be SEPARATED ("bifurcated") from its host contract and accounted for SEPARATELY at fair value if: the economic characteristics of the embedded feature are NOT "clearly and closely related" to the host contract; a SEPARATE instrument with the same terms would qualify as a derivative; and the hybrid instrument is NOT already measured entirely at fair value through earnings.
4

The Key Divergence – IFRS 9 Eliminated Bifurcation for Financial Asset Hosts

A structural gap stemming from IFRS 9's broader classification overhaul
IFRS 9 (unlike its predecessor IAS 39) ELIMINATED embedded derivative bifurcation ENTIRELY for FINANCIAL ASSET host contracts – a HYBRID financial asset (e.g. a convertible bond HELD as an investment) is instead classified in its ENTIRETY under IFRS 9's classification model, using the SPPI ("solely payments of principal and interest") cash flow characteristics test. IFRS 9 RETAINS bifurcation ONLY for financial LIABILITY hosts and NONFINANCIAL host contracts. US GAAP (ASC 815) CONTINUES to require the "clearly and closely related" bifurcation analysis for ALL types of host contracts, including financial ASSET hosts – a genuine, structural divergence stemming directly from IFRS 9's broader 2014 classification overhaul, which US GAAP simply never paralleled in the same way for financial assets.
5

Three Types of Hedges

The same three categories used under IFRS 9
Hedge typeWhat it addresses
Fair value hedgeHedging exposure to changes in the fair value of a recognised asset/liability or firm commitment
Cash flow hedgeHedging exposure to variability in cash flows from a forecasted transaction or variable-rate instrument
Net investment hedgeHedging foreign currency exposure on a net investment in a foreign operation
6

Hedge Effectiveness – the ASU 2017-12 Simplification

Both frameworks have moved toward principles-based effectiveness testing
ASU 2017-12 significantly SIMPLIFIED US hedge accounting – allowing QUALITATIVE effectiveness assessments in many cases (rather than mandatory quantitative testing), and eliminating separate measurement/reporting of hedge INEFFECTIVENESS for many cash flow and net investment hedges. IFRS 9's OWN hedge accounting model (introduced 2018) is ALSO principles-based, having dropped IAS 39's old rigid 80-125% bright-line effectiveness range test – both frameworks have moved in the SAME general direction toward more flexible, principles-based hedge effectiveness assessment.
7

Fair Value Hedge Accounting

Both sides through earnings, ideally offsetting
The HEDGED ITEM's carrying amount is ADJUSTED for changes in fair value attributable to the HEDGED RISK, recognised in EARNINGS TOGETHER WITH the hedging instrument's own fair value change (also through earnings) – the two ideally OFFSETTING each other, leaving only genuine ineffectiveness as a net income statement impact. This mirrors IFRS 9's own fair value hedge model.
8

Cash Flow Hedge Accounting

OCI deferral, with eventual recycling – genuinely converged
The EFFECTIVE portion of the hedging instrument's gain/loss is DEFERRED in OCI, and RECLASSIFIED into earnings when the HEDGED forecasted transaction itself affects earnings – the SAME OCI-deferral-with-eventual-RECYCLING mechanic IFRS 9 uses for cash flow hedges. Notably, this is one of the areas in the library where BOTH frameworks genuinely use OCI WITH recycling – unlike some other "permanent OCI" areas discussed elsewhere.
9

Net Investment Hedges

Deferred within the cumulative translation adjustment
Gains/losses on instruments hedging a NET INVESTMENT in a foreign operation are DEFERRED within the CUMULATIVE TRANSLATION ADJUSTMENT component of OCI – converged with IFRS 9's own net investment hedge treatment.
10

The Normal Purchases and Normal Sales Exception

A broadly converged scope exception
Contracts for the purchase/sale of a commodity in the NORMAL course of business, expected to be used or sold over a REASONABLE period, are EXCLUDED from derivative accounting (not marked to market) if SPECIFIC criteria are met and the exception is properly DOCUMENTED/elected at inception. IFRS 9 has a broadly similar "OWN USE" exception for contracts entered into for the entity's own purchase/sale/usage requirements – a genuinely converged concept, though with some differing documentation/election mechanics.
11

Worked Example – Fair Value Hedge Accounting

Offsetting gains and losses through earnings
Example: Hedging fixed-rate debt with an interest rate swap
An entity hedges $10,000,000 of fixed-rate debt with a receive-fixed, pay-variable interest rate swap, designated as a fair value hedge. Interest rates rise, causing the swap's fair value to DECREASE by $200,000, while the debt's fair value ALSO decreases by $195,000 (attributable to the hedged interest rate risk).
Debit Loss on swap (earnings) $200,000 / Credit Swap liability $200,000. Debit Debt (carrying amount adjustment) $195,000 / Credit Gain on hedged item (earnings) $195,000. Net income statement impact = $200,000 loss minus $195,000 gain = $5,000 net loss, representing genuine hedge INEFFECTIVENESS – the two largely OFFSET, as intended.
12

Worked Example – Cash Flow Hedge Accounting

Deferral in OCI, then reclassification
Example: Hedging a forecasted commodity purchase
An entity enters a commodity forward contract to hedge a forecasted raw material purchase occurring in 6 months. The forward's fair value increases by $80,000 by the hedge designation date's next reporting period.
Debit Forward contract (asset) $80,000 / Credit OCI $80,000 – the gain is DEFERRED, not recognised in earnings yet. When the forecasted purchase actually OCCURS 6 months later and the raw material is eventually SOLD as part of finished goods, the $80,000 is RECLASSIFIED out of OCI into COST OF GOODS SOLD (or wherever the hedged transaction's effect on earnings occurs) – matching the timing of the hedge's benefit to the timing of the underlying transaction's income statement effect.
13

Worked Example – the Embedded Derivative Bifurcation Divergence

A convertible bond held as an investment
Example: An investor holding a convertible bond
An entity purchases a convertible bond issued by another company as an investment – a hybrid instrument with an embedded equity conversion option, held as a FINANCIAL ASSET.
Under US GAAP (ASC 815): the entity must analyse whether the embedded conversion option is "clearly and closely related" to the debt host – it likely is NOT, so the conversion option must be BIFURCATED and accounted for SEPARATELY as a derivative at fair value through earnings, with the debt host accounted for separately.
Under IFRS 9: NO bifurcation analysis is performed at all for this FINANCIAL ASSET host – the ENTIRE hybrid instrument is instead classified in its ENTIRETY based on the SPPI test; since the conversion feature means the instrument's cash flows are NOT solely principal and interest, the WHOLE instrument is simply classified at FVTPL, with NO separate embedded derivative ever recognised.

Disclosure Requirements

What ASC 815 requires
Objectives and strategies for using derivative instruments, and their risk management purposeFair value of derivative instruments, by risk category and hedge designation, and their location on the balance sheetGains/losses recognised on derivatives, and the income statement line items affectedAmount expected to be reclassified from OCI into earnings within the next 12 months for cash flow hedges

Critical Judgments & Estimates

Where judgement matters most
SIGNIFICANT JUDGEMENTS
