Debt Restructuring
Debt Restructuring is part of the Chinese Accounting Standards for Business Enterprises (ASBE).
1
Conceptual Framework Linkage
Accounting for creditor concessions to a distressed debtor
ASBE No. 12 governs the RECOGNITION and MEASUREMENT of DEBT RESTRUCTURING – WHERE a CREDITOR makes CONCESSIONS to a DEBTOR EXPERIENCING FINANCIAL difficulty (e.g. EXTENDING repayment TERMS, reducing PRINCIPAL or INTEREST, or ACCEPTING non-cash ASSETS or EQUITY in SETTLEMENT). This STANDARD'S HISTORY includes a GENUINELY significant EVOLUTION in HOW resulting GAINS are RECOGNISED (Section 5).
2
Scope – Creditor Concessions to a Financially Distressed Debtor
Both the debtor's and the creditor's own accounting
This Standard applies to BOTH the DEBTOR and the CREDITOR involved in a QUALIFYING debt RESTRUCTURING – WHERE the DEBTOR is EXPERIENCING genuine FINANCIAL difficulty, and the CREDITOR agrees to MAKE a CONCESSION it WOULD NOT otherwise MAKE, absent that DIFFICULTY.
3
Forms of Debt Restructuring
Several possible restructuring mechanisms
FormDescription
Settlement with cashDebtor pays a REDUCED cash amount to fully SETTLE the debt
Settlement with non-cash assetsDebtor TRANSFERS assets (e.g. INVENTORY, fixed ASSETS) in SETTLEMENT of the debt
Debt-to-equity swapDebtor ISSUES equity INSTRUMENTS to the CREDITOR in SETTLEMENT of the debt
Modification of termsExtending the REPAYMENT period, REDUCING the interest RATE, or WAIVING accrued INTEREST
4
The Debtor's Perspective – Recognising a Restructuring Gain
The difference between the debt extinguished and the consideration given
FROM the DEBTOR'S perspective, a GAIN on DEBT restructuring is RECOGNISED for the DIFFERENCE BETWEEN the CARRYING amount of the DEBT extinguished and the FAIR VALUE of the CONSIDERATION given (CASH paid, non-CASH assets TRANSFERRED, or EQUITY instruments ISSUED) – REFLECTING the ECONOMIC benefit the DEBTOR receives FROM the creditor's CONCESSION.
5
THE HISTORICAL SHIFT – From Capital Reserve to Profit or Loss
A significant change introduced by the 2006 ASBE reform
UNDER the OLDER, PRE-2006 Chinese accounting RULES, a GAIN arising from DEBT restructuring was CREDITED DIRECTLY to CAPITAL RESERVE – a COMPONENT of OWNERS' equity – RATHER than FLOWING through the INCOME STATEMENT at ALL. The 2006 ASBE OVERHAUL CHANGED this TREATMENT: restructuring GAINS are NOW recognised DIRECTLY in PROFIT or LOSS – a GENUINELY significant HISTORICAL evolution, ALIGNING China's approach with the GENERAL international TREATMENT of debt EXTINGUISHMENT gains (e.g. under IFRS 9).
6
Why the 2006 Reform Moved Gains Into Profit or Loss
Reflecting the reform's broader convergence objective
The OLDER capital-RESERVE treatment REFLECTED a MORE CONSERVATIVE, PRUDENCE-oriented APPROACH – AVOIDING the POTENTIAL for EARNINGS management THROUGH engineered debt RESTRUCTURINGS that COULD otherwise BOOST reported PROFIT. The 2006 REFORM'S broader CONVERGENCE objective (see the COMPANION overview discussion EARLIER in this SERIES) PRIORITISED aligning China's TREATMENT with INTERNATIONAL practice OVER retaining this OLDER, more CONSERVATIVE convention – a GENUINELY notable ILLUSTRATION of HOW the 2006 reform SHIFTED specific, LONG-STANDING Chinese accounting CONVENTIONS toward international ALIGNMENT.
7
The Creditor's Perspective – Recognising a Restructuring Loss
Adjusting the receivable, recognising a corresponding loss
FROM the CREDITOR'S perspective, the RECEIVABLE is ADJUSTED to REFLECT the CONCESSION granted, WITH a CORRESPONDING loss RECOGNISED in PROFIT or LOSS for the DIFFERENCE between the RECEIVABLE'S carrying AMOUNT and the FAIR value of WHATEVER consideration is ULTIMATELY received.
8
Debt-to-Equity Swaps
Equity issued measured at fair value
WHERE a DEBTOR issues EQUITY instruments to the CREDITOR in SETTLEMENT of a DEBT, the EQUITY instruments are MEASURED at FAIR value – with the DIFFERENCE between this FAIR value and the CARRYING amount of the DEBT extinguished RECOGNISED as a GAIN (for the DEBTOR) or LOSS (for the CREDITOR), CONSISTENT with the GENERAL debt RESTRUCTURING framework.
9
Worked Example – a Debtor's Gain on Debt Forgiveness
Recognising a gain directly in profit or loss
Example: A creditor accepting a reduced cash settlement
A financially distressed debtor owes RMB 10,000,000 to a creditor. The creditor agrees to accept a cash payment of RMB 7,500,000 in full and final settlement of the debt.
The DEBTOR recognises a GAIN on DEBT restructuring of RMB 10,000,000 − RMB 7,500,000 = RMB 2,500,000, recognised DIRECTLY in PROFIT or LOSS under the CURRENT (post-2006) treatment – WHEREAS, under the OLDER pre-2006 RULES, this SAME gain would have been CREDITED directly to CAPITAL reserve WITHIN equity instead.
10
Worked Example – a Debt-to-Equity Swap
Measuring the equity issued at fair value
Example: Converting debt into shares
A debtor owes RMB 20,000,000 to a creditor. As part of a restructuring, the debtor issues new shares with a fair value of RMB 15,000,000 in full settlement of the debt.
The DEBTOR recognises the NEW shares WITHIN equity at their FAIR value of RMB 15,000,000, and a GAIN on DEBT restructuring of RMB 20,000,000 − RMB 15,000,000 = RMB 5,000,000, recognised in PROFIT or LOSS.
