Financial Statement Concepts

Financial Statement Concepts is part of the Accounting Standards for Private Enterprises (ASPE).

1

Conceptual Framework Linkage

The conceptual bedrock beneath every ASPE Section
ASPE Section 1000 SETS OUT the CONCEPTUAL foundation UNDERLYING all OTHER Sections in PART II of the CPA CANADA Handbook – the OBJECTIVE of financial STATEMENTS, the QUALITATIVE characteristics INFORMATION should POSSESS, the ELEMENTS of financial STATEMENTS, and the GENERAL recognition and MEASUREMENT principles APPLIED throughout ASPE. WHERE a SPECIFIC Section does NOT directly ADDRESS a PARTICULAR situation, Section 1000 SUPPLIES the FIRST point of REFERENCE for RESOLVING it.
2

Scope – The Foundation Underlying Every Other ASPE Section

Applied wherever specific guidance is silent
This Section APPLIES across ALL private ENTERPRISES preparing FINANCIAL statements in ACCORDANCE with ASPE – ITS concepts INFORM the APPLICATION of EVERY other Section, and SERVE as the GO-TO reference WHERE a SPECIFIC standard does NOT directly ADDRESS a TRANSACTION or EVENT.
3

Objective of Financial Statements

Communicating information useful for economic decisions
The OBJECTIVE of FINANCIAL statements is to COMMUNICATE information USEFUL to INVESTORS, CREDITORS, and OTHER users in MAKING their RESOURCE allocation DECISIONS and/or ASSESSING management STEWARDSHIP – a DUAL objective COMBINING decision-USEFULNESS with ACCOUNTABILITY for HOW management has USED the resources ENTRUSTED to it.
4

Primary Users – Resource Allocation Decisions and Stewardship Assessment

Investors, creditors, and other users
GIVEN the TYPICALLY narrower, PRIVATE ownership STRUCTURE of ASPE preparers, THE primary users ARE investors, CREDITORS (INCLUDING lenders, a PARTICULARLY significant USER group for PRIVATE enterprises), and OTHER users WITH a REASONABLE understanding of BUSINESS and economic ACTIVITIES, who REVIEW the information WITH reasonable DILIGENCE.
5

Qualitative Characteristics – Overview

Four principal characteristics govern usefulness
CharacteristicDescription
UnderstandabilityINFORMATION must be READILY understandable to USERS with REASONABLE business KNOWLEDGE
RelevanceINFORMATION must be CAPABLE of MAKING a DIFFERENCE to a USER'S decision
ReliabilityINFORMATION must be REASONABLY free FROM error and BIAS
ComparabilityINFORMATION must PERMIT comparisons OVER time and ACROSS enterprises
6

Understandability and Relevance

Predictive value, feedback value, and timeliness
RELEVANT information POSSESSES PREDICTIVE value (HELPING users FORECAST future OUTCOMES), FEEDBACK value (CONFIRMING or CORRECTING prior EXPECTATIONS), and is PROVIDED on a TIMELY basis – INFORMATION that ARRIVES too LATE to INFLUENCE a DECISION loses much of ITS relevance, REGARDLESS of its OTHER qualities.
7

Reliability – Representational Faithfulness, Verifiability, Neutrality

A composite characteristic with three underlying components
Representational faithfulness – information corresponds to the transactions/events it purports to representVerifiability – reasonable consensus could be reached by independent measurers using the same measurement basisNeutrality – information is free from bias intended to attain a predetermined result
8

THE RETAINED CHARACTERISTIC – Conservatism

A named qualitative influence still explicit within ASPE
CONSERVATISM is EXPLICITLY named WITHIN ASPE'S reliability DISCUSSION – WHERE UNCERTAINTY exists, a DEGREE of CAUTION is EXERCISED in MAKING the JUDGMENTS needed to PREPARE estimates UNDER conditions of UNCERTAINTY, SUCH that ASSETS and REVENUES are NOT overstated, and LIABILITIES and EXPENSES are NOT understated. THIS is a GENUINELY notable POINT of DIFFERENCE from the POST-2010 IASB Conceptual FRAMEWORK, WHICH removed "PRUDENCE" as an EXPLICIT qualitative CHARACTERISTIC at that TIME (THOUGH a MODIFIED, "CAUTION" version of PRUDENCE was LATER reintroduced in the IASB'S 2018 REVISED Conceptual FRAMEWORK). ASPE, BY contrast, has RETAINED conservatism CONSISTENTLY and EXPLICITLY throughout.
9

Comparability

Consistency of accounting policies over time
COMPARABILITY is ENHANCED by CONSISTENT application of ACCOUNTING policies FROM one PERIOD to the NEXT, and BY adequate DISCLOSURE of ACCOUNTING policies APPLIED – ENABLING users to IDENTIFY genuine TRENDS in an ENTERPRISE'S financial POSITION and PERFORMANCE, RATHER than APPARENT changes DRIVEN merely BY inconsistent ACCOUNTING treatment.
10

Elements of Financial Statements

Assets, liabilities, equity, revenues, and expenses
ElementDefinition (summarized)
AssetsECONOMIC resources CONTROLLED by an ENTERPRISE as a RESULT of PAST transactions/events, from WHICH future ECONOMIC benefits MAY be OBTAINED
LiabilitiesOBLIGATIONS arising FROM past transactions/EVENTS, the SETTLEMENT of WHICH may RESULT in a TRANSFER of ECONOMIC benefits
EquityThe RESIDUAL interest in an ENTERPRISE'S assets AFTER deducting ITS liabilities
RevenuesINCREASES in ECONOMIC resources, EITHER by INFLOWS or ENHANCEMENTS of ASSETS or REDUCTIONS of LIABILITIES, from ORDINARY activities
ExpensesDECREASES in ECONOMIC resources, EITHER by OUTFLOWS or REDUCTIONS of ASSETS or INCURRENCE of LIABILITIES, from ORDINARY activities
11

Recognition Criteria

An appropriate basis of measurement and a reasonable estimate
AN item is RECOGNIZED in the FINANCIAL statements WHEN it HAS an APPROPRIATE basis of MEASUREMENT, and a REASONABLE estimate CAN be MADE of the AMOUNT involved – THIS general TEST underlies the MORE detailed recognition CRITERIA found WITHIN individual ASPE SECTIONS covering SPECIFIC asset, LIABILITY, revenue, and EXPENSE categories.
12

Measurement Bases

Historical cost as the pervasive default
HISTORICAL cost is the MEASUREMENT basis MOST commonly USED throughout ASPE, THOUGH OTHER bases – FAIR value, NET realizable VALUE, present VALUE – apply WHERE a SPECIFIC Section REQUIRES it (e.g. CERTAIN financial INSTRUMENTS under SECTION 3856). ASPE'S general PREFERENCE for HISTORICAL cost REFLECTS its RELIABILITY-focused APPROACH, GENERALLY favoring a VERIFIABLE, LESS judgment-INTENSIVE measurement BASIS over MORE volatile FAIR value MEASUREMENT wherever REASONABLY possible.
13

General Constraints – Cost-Benefit, Materiality, Industry Practice, Timeliness

Practical limits on providing perfectly complete information
Cost-benefit constraint – the benefit of financial information should exceed the cost of providing itMateriality – information is material if its omission or misstatement could influence a user's decisionIndustry practice – accepted industry practice may be followed even where it departs from general theoryTimeliness – information loses relevance if delayed unduly
14

The Going Concern Assumption

The default basis of preparation
FINANCIAL statements are PREPARED on the ASSUMPTION the ENTERPRISE will CONTINUE in OPERATION for the FORESEEABLE future – UNLESS management EITHER intends to LIQUIDATE the enterprise or to CEASE trading, or HAS no REALISTIC alternative BUT to do SO, in WHICH case a DIFFERENT basis of PREPARATION is REQUIRED and DISCLOSED.
15

Worked Example – Applying Conservatism to a Measurement Uncertainty

Choosing the more cautious end of a reasonable estimation range
Example: Estimating a warranty provision
A private manufacturer estimates its warranty provision could reasonably range between $180,000 and $240,000, based on differing but equally defensible assumptions about repair frequency.
CONSISTENT with CONSERVATISM, the COMPANY leans TOWARD the HIGHER end of the REASONABLE range (closer TO $240,000) – ENSURING the LIABILITY is NOT understated GIVEN the GENUINE uncertainty INVOLVED, RATHER than SELECTING the LOWEST defensible FIGURE.
16

Worked Example – Assessing Recognition Criteria for a Contingent Asset

Reliability and conservatism together restrain premature recognition
Example: A pending, favorable litigation outcome
A private company is a plaintiff in a lawsuit that legal counsel believes it will likely win, potentially resulting in a $500,000 award, though the outcome remains genuinely uncertain until judgment is rendered.
DESPITE the FAVORABLE likelihood, the COMPANY does NOT RECOGNIZE an ASSET for the POTENTIAL $500,000 award – the RECOGNITION criteria (an APPROPRIATE measurement BASIS and a REASONABLE estimate) are NOT yet MET with SUFFICIENT reliability, and CONSERVATISM further SUPPORTS withholding RECOGNITION until the OUTCOME is REASONABLY certain.
17

Critical Judgments & Estimates

Where judgment matters most
SIGNIFICANT JUDGMENTS
Balancing relevance against reliability where the two characteristics genuinely conflictDetermining materiality thresholds appropriate to a private enterprise's specific circumstances
SIGNIFICANT ESTIMATES
Applying conservatism consistently across genuinely uncertain measurement situations
18

Relationship to the IFRS Conceptual Framework

Comparison – ASPE Section 1000 vs the IASB Conceptual Framework
FeatureASPE Section 1000IASB Conceptual Framework
Conservatism/prudenceNamed explicitly, consistently retainedRemoved in 2010, partially reintroduced as "caution" in 2018
Reliability terminology"Reliability" retained as a core characteristicReplaced by "faithful representation" post-2010
Overall structureObjective, qualitative characteristics, elements, recognition, measurementSubstantially the same broad structure – described by CPA Canada as "substantially the same"
ASPE'S framework is BROADLY structurally SIMILAR to the IFRS CONCEPTUAL framework, but RETAINS OLDER terminology (RELIABILITY, conservatism) THAT the IASB MOVED away FROM in ITS 2010 revision – a GENUINELY notable POINT of TERMINOLOGICAL, though NOT deeply SUBSTANTIVE, divergence.
