Investments–Equity Securities

Governs equity securities measurement, primarily at fair value through net income, introduced by ASU 2016-01 effective 2018.

1

Conceptual Framework Linkage

A deliberate simplification favouring a single measurement basis
Before ASU 2016-01, equity securities classified as AFS were measured at fair value with changes in OCI – the FASB concluded this produced information LESS useful than routing all equity fair value changes directly through NET INCOME, on the basis that equity investment performance is a genuine part of an entity's current-period economic results, not a deferred item. ASC 321 reflects that conclusion: essentially ALL equity securities with a readily determinable fair value now flow through net income, full stop.
The Topic that most starkly separates from IFRS 9
ASC 321 is the primary SOURCE of the single most consequential OCI-related divergence between US GAAP and IFRS covered elsewhere in this library (in the ASC 220 poster) – IFRS 9's equity FVOCI election has NO US GAAP counterpart at all, making this Topic worth understanding in its own right as the origin of that difference.
2

Scope & Applicability

Equity securities with limited exceptions
ASC 321 applies to investments in EQUITY SECURITIES – instruments representing an ownership interest in an entity, such as common and preferred stock – EXCEPT for investments accounted for under the EQUITY METHOD (ASC 323, where the investor has significant influence) or CONSOLIDATED subsidiaries (where the investor has control), both of which fall outside ASC 321's scope and are addressed by their own dedicated Topics instead.
3

General Measurement – Fair Value Through Net Income

The default (and essentially only) rule
Equity securities with a READILY DETERMINABLE fair value (e.g. actively traded on an exchange) are measured at FAIR VALUE, with ALL changes in fair value – both unrealised holding gains/losses during the period AND realised gains/losses on sale – recognised in NET INCOME. There is NO OCI classification election available, unlike debt securities under ASC 320's AFS category.
4

Observable Price Change Adjustments Under the Alternative

Triggered by a specific, identifiable transaction
If the entity identifies an OBSERVABLE transaction for the same or a similar security of the same issuer (e.g. a new funding round for a private company at a different implied valuation), the carrying amount under the measurement alternative is ADJUSTED to reflect that observable price, with the resulting adjustment recognised in NET INCOME – consistent with the general "through net income" philosophy applied throughout ASC 321.
5

Worked Example – Fair Value Change Through Net Income

A publicly traded equity investment
Example: Marketable equity securities remeasured at year end
An entity holds publicly traded shares purchased for $2,000,000. At year end, the fair value of the holding is $2,300,000.
The $300,000 unrealised gain is recognised ENTIRELY in NET INCOME for the period: Debit Equity investment $300,000 / Credit Unrealised gain on equity securities (net income) $300,000 – NO portion goes through OCI, regardless of the entity's investment intent or holding period.

Disclosure Requirements

What ASC 321 requires
Carrying amounts of equity securities by measurement approach (fair value vs measurement alternative)Amount of unrealised gains/losses recognised in net income during the period, for securities still held at the reporting dateImpairment losses recognised, and the qualitative factors consideredCumulative upward/downward adjustments recognised under the measurement alternative, since inception
7

Critical Judgments & Estimates

Where judgement matters most
SIGNIFICANT JUDGEMENTS
Whether a security has a "readily determinable" fair value, determining whether the measurement alternative is even availableWhether a transaction is genuinely "similar" enough for the observable price change mechanic to applyQualitative impairment indicator assessment under the measurement alternative
SIGNIFICANT ESTIMATES
Fair value of an impaired security under the measurement alternative, once an indicator is identified

ASC 321 vs IFRS 9 – the FVOCI Election Divergence

Comparison – ASC 321 vs IFRS 9's equity instrument treatment
FeatureUS GAAP (ASC 321)IFRS 9
Default measurementFair value through NET INCOME, mandatoryFair value through profit or loss (FVTPL), the default
OCI election available?NEVER – no such election existsYES – an IRREVOCABLE election for equity instruments not held for trading, deferring gains/losses in OCI
Recycling on disposal, if FVOCI electedNot applicableNEVER recycled to profit or loss, even on sale – a genuinely "permanent OCI" outcome under IFRS 9
Non-marketable equity practical expedientThe measurement alternative (cost + observable price changes)No directly equivalent named alternative – IFRS 9 still generally requires fair value estimation even for unquoted equity, though with practical guidance on when cost may approximate fair value
This remains one of the most consequential earnings-volatility differences between the two frameworks – a US GAAP preparer holding a long-term strategic equity stake will see 100% of its fair value swings hit net income every period, while an IFRS preparer holding an economically identical stake CAN elect to shield those swings from profit or loss entirely, via the FVOCI election with no recycling.

Readily determinable fair value
A fair value that can be reliably established, typically from an active market quote – the threshold determining whether an equity security uses the fair value model or the measurement alternative.
Measurement alternative
A practical expedient measuring non-marketable equity securities at cost, adjusted for impairment and observable price changes, rather than requiring a full fair value estimate.
