Compensation–General
Governs compensated absences, including the four-part accrual test for vacation, sick leave, and other paid time off.
1
Conceptual Framework Linkage
Compensation earned but not yet taken
ASC 710 addresses compensation that employees have earned through services rendered but have not yet received in the form of paid time off. This creates a present obligation to the employee even though the cash outflow will occur in the future when the employee takes the leave, making it a classic accrued liability under the Conceptual Framework's definition of a present obligation.
2
Scope & Applicability
Paid absences across all entities
ASC 710 applies to all entities with compensated absences, including vacation pay, sick leave, holiday pay, and other forms of paid time off that employees earn based on services rendered. It does not apply to postemployment benefits (governed by ASC 715) or postemployment benefits other than retirement (governed by ASC 712).
3
Compensated Absences – the Four-Part Accrual Test
When compensated absences must be accrued
A liability for compensated absences is accrued when ALL FOUR of the following conditions are met: (1) the employee's right to receive compensation for future absences is attributable to services ALREADY rendered; (2) the right vests or accumulates; (3) payment of the compensation is probable; and (4) the amount can be reasonably estimated. This four-part test ensures that only genuine employee entitlements are recognised as liabilities.
4
Sick Pay – a Two-Part Alternative
A simplified test for sick pay
Sick pay benefits may be accrued using a SIMPLIFIED two-part test rather than the full four-part test: (1) sick pay benefits are attributable to services ALREADY rendered, and (2) sick pay benefits vest or accumulate. ASC 710 eliminates the probable and reasonably estimable tests for sick pay specifically, implicitly accepting that sick pay is inherently probable and estimable once it vests.
5
Worked Example – Vacation Accrual Calculation
Accruing vacation pay
Example: Year-end vacation accrual
A company has 50 employees, each earning 10 days of paid vacation per year. Average daily salary is $400. At year end, employees have earned 6 days of vacation each but have taken only 3 days on average. Unused vacation vests and carries forward.
Accrued vacation liability = 50 employees × 3 unused days × $400/day = $60,000. This represents the obligation for vacation time earned but not yet taken, accrued as a current liability on the Balance Sheet.

Critical Judgments & Estimates
Where judgement matters most
SIGNIFICANT JUDGEMENTS
Whether sick pay benefits vest or accumulate, triggering accrual under the two-part testDetermining whether compensation is attributable to services already rendered versus future services
SIGNIFICANT ESTIMATES
Amount of accrued compensated absences, particularly where utilisation patterns are uncertainExpected timing of payment for accumulated absences

IAS 19 and ASC 710 are broadly converged on short-term compensated absences, with the sick pay simplification being a minor US-specific practical expedient.
