Accounting Standard for Treasury Shares and Appropriation of Legal Reserve

Accounting Standard for Treasury Shares and Appropriation of Legal Reserve is part of the Japan GAAP framework.

1

Conceptual Framework Linkage

Treasury shares as a contra-equity item, not an asset – and legal reserves as a Companies Act construct
ASBJ Statement No. 1 addresses TWO related, but distinct, questions arising from Japan's Companies Act (会社法): how should an entity account for TREASURY SHARES (自己株式) – its own shares reacquired and held – and how should movements in LEGAL RESERVES (法定準備金, reserves the Companies Act REQUIRES certain companies to maintain) be recognised. Both concepts sit WITHIN the Net Assets (純資産) section of the Balance Sheet (貸借対照表) rather than affecting profit or loss, reflecting that transactions with a company's OWN shareholders, in their capacity as owners, are NOT income-statement events.
2

Scope

All companies applying J-GAAP
This Statement applies to ALL companies preparing financial statements under Japanese GAAP that ACQUIRE, HOLD, or DISPOSE OF treasury shares, or that maintain (and may need to REDUCE) legal reserves under the Companies Act.
3

Treasury Shares (自己株式) – Presentation as a Deduction From Net Assets

Recorded at cost, deducted at the foot of Shareholders' Equity
Treasury shares are recorded at ACQUISITION COST and presented as a DEDUCTION at the FOOT of the Shareholders' Equity (株主資本) subsection, WITHIN the broader Net Assets (純資産) section of the Balance Sheet – they are NEVER recognised as an ASSET, reflecting that a company cannot genuinely "own" a claim against itself.
4

Acquisition and Disposal of Treasury Shares

A transaction with owners, in their capacity as owners
ACQUIRING treasury shares REDUCES Net Assets by the CONSIDERATION paid (recorded as an increase in the negative treasury shares balance). DISPOSING of treasury shares (e.g. reissuing them) is treated as a further TRANSACTION with shareholders, NOT as a sale of an asset – consistent with the view that Net Assets movements arising from an entity's OWN equity instruments are capital transactions.
5

Gains/Losses on Disposal – Adjustments to Capital Surplus, Not Profit or Loss

Never recognised in the Statement of Income
Where treasury shares are DISPOSED OF at a price DIFFERENT from their recorded cost, the DIFFERENCE is recognised as an adjustment to "OTHER CAPITAL SURPLUS" (その他資本剰余金) – a component of Capital Surplus (資本剰余金) within Shareholders' Equity – and is NEVER recognised as a GAIN or LOSS in the Statement of Income (損益計算書, P&L). This reflects the general principle that transactions in an entity's OWN equity instruments do not generate profit or loss, regardless of the price at which they are transacted.
6

Legal Reserve (法定準備金) – Capital Reserve and Earned Reserve

A Companies Act-mandated buffer, split into two components
Legal reserve componentDescription
Capital Reserve (資本準備金)A reserve arising from CAPITAL transactions – e.g. the portion of share issuance proceeds NOT credited to Common Stock (資本金) – a component of Capital Surplus
Earned Reserve (利益準備金)A reserve set aside from RETAINED EARNINGS, historically REQUIRED under the Companies Act (a portion of dividends/surplus distributions) until reaching a specified threshold relative to Common Stock – a component of Retained Earnings (利益剰余金)
Both are LEGALLY mandated buffers intended to protect creditors by limiting freely distributable amounts – a distinctive feature of Japanese company law without a precise IFRS/US GAAP parallel of the same statutory character.
7

Reduction (Appropriation) of Legal Reserve

Requires specific Companies Act procedures, transferred within Net Assets
A REDUCTION of legal reserve (e.g. transferring Capital Reserve to Other Capital Surplus, or Earned Reserve to Other Retained Earnings) generally requires a SHAREHOLDERS' RESOLUTION and, in some circumstances, CREDITOR PROTECTION procedures under the Companies Act. Once properly effected, the reduction is recorded as a RECLASSIFICATION WITHIN Net Assets – moving amounts between the "legal reserve" and "other" components of Capital Surplus or Retained Earnings – WITHOUT any effect on the Statement of Income.
8

Worked Example – Disposal of Treasury Shares at a Gain

Crediting Other Capital Surplus, not the Statement of Income
Example: Reissuing treasury shares above their recorded cost
A company holds treasury shares recorded at ¥50,000,000 cost, and disposes of them (e.g. to satisfy a stock-based compensation exercise) for ¥62,000,000.
The ¥12,000,000 difference (¥62,000,000 − ¥50,000,000) is credited to Other Capital Surplus WITHIN Net Assets – NOT recognised as a ¥12,000,000 gain in the Statement of Income, consistent with the principle that transactions in the company's own shares are capital transactions.
9

Worked Example – Negative Other Capital Surplus at Year End

A mechanical year-end correction rule
Example: Repeated treasury share losses driving Other Capital Surplus negative
Due to several treasury share disposals at a loss during the year, a company's "Other Capital Surplus" balance becomes negative (a debit balance of ¥8,000,000) at the fiscal year end.
Under ASBJ Statement No. 1's specific mechanical rule, the NEGATIVE ¥8,000,000 balance is TRANSFERRED FROM Other Retained Earnings (その他利益剰余金) at year end, bringing Other Capital Surplus back to zero – a distinctive, PRESCRIPTIVE year-end correction mechanism specific to J-GAAP's Net Assets presentation structure.

Disclosure Requirements

What ASBJ Statement No. 1 requires
Movements in treasury shares during the period (acquisitions, disposals, cancellations)Movements in Capital Reserve and Earned Reserve, including any reductions and the resolutions authorising them
11

Critical Judgments

Where judgement matters most
SIGNIFICANT JUDGEMENTS
Whether Companies Act procedural requirements (shareholder resolution, creditor protection) have been properly satisfied for a legal reserve reduction
SIGNIFICANT ESTIMATES
Generally minimal – this Statement is largely mechanical/procedural in nature
12

Relationship to IAS/IFRS

Comparison – J-GAAP vs IFRS
FeatureJ-GAAP (ASBJ Statement No. 1)IFRS
Treasury shares as an assetNEVER – deducted from Net AssetsNEVER – deducted from equity (IAS 32) – converged
Gain/loss on treasury share transactionsAdjusts Capital Surplus, never profit or lossAdjusts equity directly, never profit or loss (IAS 32) – converged
Statutory legal reserve conceptCapital Reserve / Earned Reserve required under the Companies Act, with specific reduction proceduresNO equivalent statutory reserve concept under IFRS itself – a matter of LOCAL company law, not IFRS
The CORE treasury share accounting principle is genuinely converged with IFRS. The LEGAL RESERVE concept, however, is a distinctly Japanese COMPANIES ACT construct – IFRS has no equivalent, since statutory reserve requirements are a matter of NATIONAL company law everywhere, not an IFRS accounting requirement.
